We used to have a dollar store in my super small town. Then some rich guy moved in and started buying up Main Street, including the dollar store building, and turned the entire street into a yuppie tourist trap that holds nothing but overpriced specialty crap that the locals a) don't care about, and b) couldn't afford anyway. I'd kill to have our dang dollar store back. We have one grocery store, and it's overpriced because there's no competition within 10 miles - if you're in a bind and need something quick, that's your only option.
I never really thought of dollar stores as direct competitors to grocery stores, but if that makes prices drop, that's good for the consumer, so bring it on.
